You should start the installation from an MS-DOS or Windows boot disk, not from a fully installed Windows 98 virtual machine, regardless of what emulator or hypervisor you are using.

If you read the KB article, you'll see that Windows 7 (as well as Server 2008 and 2008 R2) will not be impacted once you install the relevant SHA-2 updates - it will then continue receiving updates normally. I vaguely remember reading something about the Service Pack or the version of Internet Explorer you have installed, so it could be one of the two or even both, but I'm not 100% sure...

If you don't mind, may I ask you - where did you get the Server Appliance Kit?

You can actually install Windows 95 on VirtualBox without having to apply any patch. I've managed to do this multiple times and I can provide you with evidence...
